They may. FMP Server will open files (or aliases) that reside in its folder or 1 level down. However, the files could reside anywhere.

Although for perfomance and security reasons, I would suggest putting them on the same machine.

I mean if I have all the files on one machine do I have to have them in the filemaker server folder?.........do you have to use the hosts when looking at files?

The files do not have to be in the same folder as the server, although if they are (or aliases of them) then they will open automatically when the server launches. Regardless of where they are on the hard drive, if they are open in the server, then they will be available.

Usually when creating multi-user solutions, I don't have the user go to the Hosts dialog, but use a local file on their hard drive that runs a script when opened, opens the served files, and then closes itself.
