I have completed a major database for my school using FMP7. The school has bought a FMP7 site licence for every computer in the school to run my database. If I convert to 8 - the new tab tool is something that will really save me a lot of time - am I right in assuming that the school will need to update to FM8 as well?

Yes, but you might inquire whether they purchased the "maintenance" plan with their FM7 licenses, in which case, it might be upgradable for free. Or, if FM7 was purchased within the last 6 months or so, they might be able to sweet talk their FileMaker rep into a deal.
